A Profile of Kevin Keller and D&W Clutch and Brake by Gary McCoy

The clutch and brake business has changed dramatically since D&W Clutch and Brake started in 1980 in Baltimore, Md. The founders of the business, brothers Donald and Wayne Keller, were truck parts distributors operating as Keller Truck Parts. Donald and Wayne (hence the name D&W) originally started the company due to their frustration with clutch warranties from multiple rebuilding facilities and a lack of confidence in the quality of the products they were selling as distributors. With an internal focus to supply the 11 Keller Truck Parts locations with a high quality product, D&W was never expected to do much or grow. Fast forward 30 years plus years and D&W is one of few companies left in the clutch remanufacturing business. A business that second generation owner, Kevin Keller (Wayne's' son), says has changed dramatically. Keller operates the business with his younger brother, Brian. While Keller specializes in clutches, Brian oversees the brake end of the business. Keller noticed the decline in the clutch business first started in the automotive market and slowly migrated to the heavy duty market, which has always been D&W's primary focus. D&W manufactures and remanufactures heavy-, medium-, and light-duty clutches and brakes for trucks. They also sell flywheels and flywheel housings.

Remanufacturing plays a very important part in the Chinese government’s five-year plan about sustainable development. Bob Lund Retiring…Again Recently I received a nice email from Bob Lund, who many of you will recall was an “original pioneer of remanufacturing”. In the early 1980’s when he was at Massachusetts Institute of Technology in Boston, he held a couple of Symposiums on remanufacturing at which many of our members attended and participated in as speakers or panelists. Bob also did the first two in-depth studies on the state of the remanufacturing industry that are referred to even today. They have transferred the management of their database at Boston University to the Remanufacturing Center at Rochester Institute of Technology and shutting down their offices at Boston University. Bob is 87 and, as he says, a couple of years beyond a reasonable retirement age. Bob had a real passion for this industry. He is one of those people whose path you cross in life that is real joy to be around. I wish him the best in his retirement. He was a great friend to APRA, the reman industry and to me personally. World Remanufacturing Summit In early September there was a World

Remanufacturing Summit at Bayreuth University run by Rolf Steinhilper and his team. There were many APRA members present for this Summit. In the November issue of the GLOBAL CONNECTION, Gregor Schlingschroeder of the European Office of APRA will have an article covering the discussions that took place at this first Summit. There were about 140 people in attendance, which makes it one of the best attended of these types of events in recent years. International Remanufacturing Forum All Set APRA will be holding their 2nd International Remanufacturing Forum on December 10, 2012 in Shanghai, China right before the Shanghai Automechanika Show, which will be held on December 11-14. Last year’s Forum drew about 100 people. We expect this year’s event to be just as big, if not bigger, because the Shanghai Automechanika Show will be much bigger than last year. With a very large increase in attendees, we expect many more will come early enough to attend our Forum. The focus of the event is to bring together many remanufacturers from China and other parts of the Asia Pacific region to network among each other. The vehicle population in China is growing dramatically every year. This will lead to a very robust remanufacturing industry to take care of their own vehicle populations. So, there are numerous opportunities for suppliers to export equipment of all types to be used in these remanufacturing facilities. HDRG Summit Program is Coming Together The Heavy Duty Remanufacturing Group Summit will be held on January 21, 2013 right before the start of the Heavy Duty Aftermarket Week. In cooperation with our local Parkland Community College’s automotive training program, we allow each of their new automotive student classes to spend a few hours in our shop. I present them a mini seminar, showing them what electrical rebuilding is, and show them the process involved in teardown, cleaning, component testing, final assembly and unit testing. During this briefing, I, of course show them the general trend in design of rotating electrical, and what sort of units they are most likely to see when they get into the service field. (Figure 1) Since most technicians entering the service market would probably never get into repairing any starter or alternators, most of the school’s curriculum is about electricity and electronic principles. The subject of starter

and alternator repair has almost been completely dropped due to the necessities and realities of the service market, as there is practically no field repair feasible at the service bay level. The last class they sent over was for their Ford ASSET program (Automotive Student Service Educational Training) which is a joint effort with Ford Motor Company that has various training institutions that combine classroom training with specific brand automotive internship, to train future technicians for Ford and Lincoln dealerships.

By teaching and showing their start up students some specifics about starters and alternators and giving them a hands-on feel for the units, I am hoping this will all add up and prevent some pitfalls such as misdiagnosis, damage protection for new units, and uncalled for unit replacement that they may experience in their future job and careers. Oil Leak We were surprised to see this 2003 Chevy Venture again for a dragging starter problem. About a year or so ago we had replaced the defective starter and all was fine until it started “Doing the same thing it was doing before”…as the owner was saying. Our inspection detected a very weak battery that needed to be replaced but the starter performance was still sluggish, even with a new battery. All power and ground cables seemed to be intact, so taking the starter off for inspection was the next logical step. After the starter came off the motor and was partially torn down, it was obvious that the problem was a severe oil leak that had eaten up the oil-soaked brushes and affected the armature.

These sort of problems are not all that unusual as oil leaks from worn valve cover gaskets will eventually find their way somehow into the starter. What was different in this case was that the gasket was tight and clean and showed no sign of seepage.

cal auto-body repair shops, or collision centers as they are called, allows us occasional access to very late model vehicles that would probably be years before I would see them in my shop for some sort of electrical service. Our sub-contract work for them constitutes mostly of wiring repair, and repair of various connectors and pigtails that are not available as a service part, unless they buy the entire or partial wiring harness at prices that are well above a reasonable repair estimate. One of the cars we had lately was 2012 Honda Civic where the front-end was destroyed in an accident and then rebuilt at the body shop, but some of the shattered connectors were not available so we had to improvise and repair. Having a 2012 Honda Civic in the shop I couldn’t resist looking at the alternator and seeing if there have been any changes. Well, it sure has changed and a new system has been introduced. It was a Mitsubishi alternator (3110-0R1A-A01, retailing about $500) but unlike the 4-pin connector typical of the late Hondas, it only had a single wire connector. It is a data line, meaning it works like a COM alternator which the PCM has a 2-way communication with the unit. (Figure 3)

After a little further look into finding the source of the oil, it became clear that the oil pressure switch, located nearly direct above the starter on this 3.4L engine had sprung a leak, and was dripping oil directly over the starter (Figure 2). Redoing the starter and replacing the oil pressure switch took care of the problem and the vehicle was delivered.

The point is all contributing factors to an unusual failure must be investigated and corrected if the problem needs to be fixed permanently. At my level when a rebuilder can communicate to the customer directly, the chances of finding the problem and fixing it correctly is a lot easier than when the supplier and consumer are many levels apart.

With the alternator running, I scoped the line to see the nature of the activity. It showed a very high-speed pulse-train, typical of the ones we see on any other CAN bus. It switched at very fast speed, transmitting data back and forth.

As is normal in these systems (somewhat like GM’s RVC) some kind of measuring device is necessary to measure Amps going in and out of the battery. Our Honda had this device, called a battery sensor

October 2012 at the battery’s negative cable end for providing information on Amp flow in and out of the battery. The piece (Honda# 38920-TR0-A015) was made by Bosch and is special order item at the dealership that carries an $80 price tag. I have no more information about this system and am not aware of its various modes of operation yet…but I am sure like any new system that is introduced, there will be challenges and opportunities to learn the system operation, unit rebuilding, parts procurement, and final testing. Obviously another test box will be required to proper testing of this unit that sooner or later will be coming to a shop near you! Old Technology, But Interesting We had this 1946 Chevrolet starter (1107061) to rebuild, where I noticed there was a switch attached to the field case. It toggled and clicked anytime the starter was operated. Since the starter had a foot-operated switch, this could not have been a neutral safety switch of sort…but

what is it? (Figure 4, two pics.) Looking back at some old books and scratching my head to remember things from the bygone years, I learned this was a sort of novelty, designed by GM and used during most of the 40’s, and was called Polarity Reversing Switch. Those days the pitting of the contact points in the distributor was an issue that affected the longevity of the points that had a very short service life. To partially overcome the problem, they devised this polarity-reversing switch, which at every start reversed the direction of the current to the contact points. The distributor’s plate was insulated from the ground, and the ground was routed through the switch. At every start attempt, the current path would reverse going through the points to help make an even wear on both of the contacts, minimize and even out the pitting, and make it last longer.

I suppose added complexity to the system was the reason they stopped using it in 1948, but I guess using harder metals such as Tungsten alloys in the design of the points helped them to do without this switch. It is interesting to see how far we have come since the old point system to electronic ignition, DIS with no moving parts, to the latest coil-on plug (COP), and exotic plasma ignition that they all need a dedicated processor of their own and input devices like cam and crank sensors to control and fire the plugs. The Alternator Light Is On This probably is by far the most leading complaint these days when a newly rebuilt or replaced alternator has been installed, and is charging fine, but the warning light does not go off. (Figure 5) This particular case was a 2006 Ford FreeStyle with the above symptom. It was sold to a customer by a used car lot, and now the light has been coming on. I suppose the hefty price she had paid for the car obliged the seller to have it fixed. Another alternator was tried to no avail, and thus we were the next or the last stop. Luckily the original OE alternator was put back on. The details of the above case is a pictorial case-study that is planned to be shown in APRA’s Electrical Clinic in Las Vegas, but the facts are; these cases take a little

higher level of skill to diagnose and repair. In most cases it is in the complications involved with the new stuff that takes a little training and know-how, even above the knowledge level of a competent rebuilder quite necessary. Once we learn how to test the later units properly, how the computer interacts with the system, and what voltage should exist to allow the PCM to turn the warning light off, then we become a little more prepared to handle these sorts of problems that are being seen all too often. Such subjects, including the basic principles of data transmission through the vehicle communication system, and the regulator-to-vehicle compatibility issues, along with some actual and related case studies are part of the subjects I have planned to present at the next Electrical Clinic on Saturday morning, October 27th at Bally’s in Las Vegas. “That's where you learned a lot,” he fondly recalls. “I was told: ‘Keep your mouth shut and listen. You can learn from these old guys.’” Keller says he met all his suppliers at the meetings and made lots of connections. “It was a monstrous crowd of people you could learn from; peers in the business.” He said slowly the crowds at the APRA meetings started to dwindle as the need for remanufactured passenger car clutches went down each year. “We saw the passenger car reman business get flooded with new, knock off clutch replacements from overseas that were selling at about the same price as reman,” explained Keller. He said it was a sign of what would be coming down the road to the heavy duty market. “We realized the remanufactured clutch world was going to shrink sometime soon because these people aren't going to stop there (passenger car market),” said Keller. “We were ready for the change and built a new clutch program for heavy duty.” He said part of the challenge for D&W was seeing suppliers turn into competitors. As a result, Keller said they launched their line of new clutches at the same time as competitors.

Keller said one thing they anticipated was a patent expiring on Eaton's easy pedal clutch. “A couple of years prior to the patent expiration I started tooling up to have a knock off, duplication clutch ready the day the patent expired.” At one time D&W's clutch business was 95 percent remanufactured. Now it is 65 percent new clutches versus 35 percent remanufactured. “The primary reason for the change: people got tired of dealing with cores,” admitted Keller. “New is an easier sale for everyone.” He said when the market fell apart during the Great Recession in 2008, their new clutch program was a great addition to the company's product line and helped them survive the downturn.

Looking ahead, Keller doesn't ever see a day when remanufactured clutches will rule the market again. At the same time, he said D&W saw some improvement in the reman world when the economy went south, because people were desperate to save money knowing they could still get a great product with the same warranty. Since they use a lot of new components in their remanufactured clutches and do not reuse a lot of wearing components, Keller said for $100 less (the difference between new and reman) a lot of people were inclined to choose remanufactured. Though Keller admits the recent boost in the reman business has been nice, long term he doesn't see the business growing larger. Regarding the overall clutch market, Keller believes it will still be viable for

the next 20 years or so in the U.S. He says while over the road trucks still primarily use standard transmissions, Keller has noticed a shift to automatic transmissions in the bus and municipal fleet markets. “This started about 20 years ago with buses,” explained Keller. “To expand the pool of school bus operators they began attracting older drivers and female drivers who didn't have to operate a standard transmission.” Keller say this same progression has happened with municipalities. Basement Business When D&W Clutch began, it was operated from the basement of a Keller Truck location in Baltimore with no windows and three employees. Keller began working there in the summer during college. After he graduated from college in 1985, Keller told his dad and uncle, “I'll stick around here and work full-time if you guys let me expand the business and take it elsewhere.” His dad and uncle responded, “Go ahead and knock yourself out.” From that inauspicious start, Keller began picking up new distributors and the business began to grow. His brother, Brian, joined the company later. continued on page 10

Keller says the same challenges that the clutch business faced, such as suppliers becoming competitors, eventually came to the brake business. “By the time competitors got in the mix you couldn't compete with them because they were the manufacturers of the friction material,” explained Keller. “With their costs being much lower than us, slowly but surely we lost the brake business of many larger distributors and took quite a beating.” Keller said the company's hey day for the brake business occurred around 2005. He said at one time the company's brake revenue was 55 percent of the entire business (when compared to clutches), now the clutch business brings in nearly 95 percent of the company's revenue. Continuing a Legacy With a tip of his hand to his dad and uncle, Keller says the way he operates D&W Clutch is a complete offshoot of how Keller Truck Parts was established. “Offer a great, quality product at a competitive price and service the living heck out of your customer base,” explained Keller of the things he gleaned from his dad and uncle.

“We have just adopted that philosophy and have run with it since day one. We don't cut corners and we're not the cheapest guy in town.” Keller says that they are typically more on the “expensive” side, “but you get what you pay for in pretty much every walk of life. We strive to put the most quality in the box with our name on it, because it's our reputation at stake.” Keller's father, Wayne, passed away last year at the age of 68. “He was very well respected in the industry and a big advocate of the trucking industry. My brother and I are trying to carry on his legacy. We don't want to mess it up.” He said he always respected the way his dad and uncle did business, and has looked at it as a successful model to emulate. Keller's uncle, Don, 65, still lives in the Baltimore area and is still involved in the business in a minor role. D&W Clutch has many long-term employees and Keller describes their work environment as “fun.” “It's been a good ride. It's been fun. I've watched a lot of characters walk through that door. So it keeps the workplace entertaining,” said Keller with a chuckle. Because he spends so much time at work, employees have become like a second

family. The company currently has 24 employees, and he says 15 of the employees have a minimum of 10 years of experience. Keller says long time, loyal employees with years of experience are almost impossible to replace. He points out one employee, Wendell, who retired at the age of 69. Keller says Wendell started repairing clutches at the

age of 16. Wendell still comes into work when employees take vacations, and “we still have customers who ask for him by name. He calls here all the time to say hi to his buddies.” Keller says that kind of expertise is something you can't train anymore. “We still have two of his protégés, who are in their mid 60s, but as younger guys come along you just can't transfer the familiarity these

Much of their R&R business comes through NAPA stores nationwide. “They call us with the craziest requests,” said Keller. He said for example they might get a request to take care of a 1935 Model A Ford, a tractor or stump grinder. “It's great when you tell them: ‘We can do this for $120 bucks.’ They often say: ‘Are you kidding?’ They are so happy to send you the $120 and they will send you back a picture of the completed vehicle.” Keller says the walls of D&W Clutch are filled with pictures of completed R&R projects from happy customers.

older guys have with virtually every clutch ever made.” Creativity Still Counts Being in the remanufacturing industry for a long time, Keller says he enjoys the creativity of the business. “There are so many different ways in this business to reach a finished product. There's almost no project that comes in the door that we can't handle,” says Keller flatly. Keller explains that a lot of the creativity has come through the company's R&R (remanufacture and return) business which they offer for all non-stocking items. This came about when Perfection Clutch got out of the reman clutch business. D&W bought all the cores from Perfection Clutch, along with the equipment and rebuilding inventory the company owned.

Future Prospects “Our success and growth has really been predicated on the fact that we are an approved vendor to HDA/TruckPride and Power Heavy Duty,” explained Keller. “Our success has recently been from within those groups.” Keller says word has spread quickly: “Satisfied customers will say: ‘This is a company you should do business with. They have a great product, they stand behind it, they're great people to work with.’” He says one of the advantages of working with D&W Clutch is that both he and his brother, Brian, don't hide behind secretaries or voicemail systems. “We give our cell phone numbers to our customers and encourage them to share this with their customers. “We want people to know that we are totally hands-on and reachable,” explained Keller, “hat you can call us anytime.”

He believes as more and more companies are going to automated voice mail messaging systems that their handson approach bodes well for their future. When looking to the future, Keller has a very positive outlook. “I still continue to see business on the rise and not on the decline. We're always looking for new ways to advance the quality of the product.” Keller says predicting the future is difficult. “I don't know which segment of the business the enhancements are going to come from; we just continue to promote the new and reman equally hard.” Because they know their customer base, Keller believes they can hold their own in both the new and reman markets. “I would really like to see the reman grow a little bit stronger,” said Keller, “as you know there's more profit on the reman side.” r Gary McCoy is the president of Fairway Communications, a public relations and marketing communications firm with a primary focus on the automotive and heavy duty aftermarket. I run a hole-in-the-wall parts distributorship in Northern California, primarily serving the collector car market. We have suppliers rebuilding vacuum windshield wiper motors, gas tanks, gas tank sending units, and even “Ranco” heater control valves. There are also the speedometer and gauges guys, along with the regular fuel pump, water pump, electric wiper motor, power brake unit, power steering, carburetor, and rotating electrical remanufacturers. I want to bring some attention to the challenges of these rebuilders and remanufacturers that work out of the mainstream and start a discussion about these “forgotten” rebuilders. I also want to make a case that distributors, such as us, are key to solving some of the challenges I will discuss. I want to start by examining the water pump business, since that is what got me involved with APRA in the first place. We didn't realize that it was the good old days when we and every other specialty dealer like us was buying from Superior Pump Exchange Co. As their name implies, they had exchange units in stock. To support that, they had a vast array of cores on hand. We could just pick up the phone, order what we needed, and have it to sell in a couple of days and there was no need to immediately ship back the

core. We'd just wait until we had a pick up load of them and run them down to L.A. They would “bank” the excess cores for us, so we didn't have to stock them. Put simply, those days and Superior Pump are gone. We have found other remanufacturers, but the advent of cheap, off shore, new units has put them out of the high volume production line business, leaving only the custom built, obsolete, and obscure pumps to build. To cut costs, they have eliminated exchange units and their core inventory. “We'll build yours” is the business model and our costs have nearly doubled, making it harder to make sales or profits. If we didn't find a new way to operate, the one-at-a-time shipping costs would put us out of this business. I reached out to APRA, realizing that I was going to have to learn way more about the remanufacturing business than I ever wanted to know. What I found was: •

That I need to have much more respect for the skill, knowledge, and ingenuity of the remanufacturers I was working with.



The core problem can be solved easily, because there are several awesome core brokers out there. Again, more respect is due from me.



Remanufacturers do plenty. Why

should they have to stock exchange units? That's our job. Cores are the core brokers job. •



The current, low volume, custom built model is much too inefficient. Somebody has to do something about it. We're running out of some parts. Somebody has to do something about it.

I've got to be missing something. How can 20 overseas companies cast and machine a new body and assemble it with new parts, sell it at W/D pricing to someone who marks it up to jobber and sells it for less money than the remanufacturer charges me, when the casting and machining costs were not needed?

The goal of TMD Friction and HELLA is to build up a leading global position in the supply of brake components for all on road vehicles. The joint venture will benefit from the respective areas of expertise of the two partners. As automotive transmissions have become more complicated, Transmission Remanufacturing Co. keeps shifting gears, making strategic moves that have expanded the Kent company’s reach. TRC is gaining market share because smaller transmission shops don’t have the resources to work on newer model transmissions, said co-owner Jared DeMeerleer. There also has been more demand for transmission repairs because people are opting to keep their cars longer, rather than invest in new cars in the current economic uncertainty. That has created more demand for used cars, thus more demand for transmission repairs. “People need to keep driving,” he said. Aftermarket Booms – Automechanika Closes with New Exhibitor Record Automechanika 2012 closed its doors after setting a new record of 4,593 exhibitors from 74 countries. The Secret Behind a Tax-Advantaged Investment: Using Other People's Money to Multiple Your Wealth by Irving L. Blackman

A group of very successful wealthy business owners, including their closest advisors, gathered for a symposium. What’s the subject?... To find the perfect investment for these wealthy business owners to leverage their liquid wealth (cash, stocks, bonds, etc.) that they have accumulated. They were trying to solve the age-old problem: Successful business owners know how to make money in their business, but are lost when it comes to investing the after-tax dollars taken out of their business. Following is the criterion for the perfect investment the group listed after two days of discussion: 1. The size of the investment can vary but could be large. 2. The rate of return must be earned year after year and must compound. 3. The profit potential of the investment must be significant. 4. Risk would be almost eliminated (everyone agreed there must be some risk). 5. Although not necessary, but preferred, the earnings and ultimate profits would be tax-free (income tax and estate tax). After the symposium, I quoted the above five items to a well-to-do client. His response, somewhat tongue-in-cheek was, “Really want to make it perfect, then use someone else’s money to fund the investment.” Later that night, while not even thinking about the perfect investment, it hit me like a ton bricks: Such an investment (as described above) actually does exist. The result, this article. Just what is this “perfect investment?” Answer: premium financing life insurance (PFLI). In a nutshell PFLI is a wealth transfer/estate liquidity strategy that helps wealthy people meet their estate liquidity needs and transfer huge amounts of wealth to their children and grandchildren…taxfree.

Maybe a must follow-up question is why is PFLI such a secret?... The answer: Because a PFLI arrangement requires a high degree of sophisticated expertise and cooperation among a number of professionals (typically an accountant – like your author – to discover the need; lawyers to do the complex documents; a knowledgeable insurance consultant who knows how to structure the transaction with the right insurance product; and finally, a banker to provide the other people’s money). Four professionals who normally do not work together as a team, must chip in to get a PFLI plan done right. In practice, almost the impossible dream. An automobile is a good analogy. You know how to drive, use and enjoy your car. But can you build one? No, you must rely on others. In a like fashion, it’s easy to understand the benefits of a PFLI plan, but you must first find the right team to build one for you. By now you must have a number of questions. An easy way to answer the most common questions is via an example from the cradle (the issuance of the policy and approval of the loan) to the grave (the death of the single insured or insureds if a second-to-die policy). EXAMPLE: Joe and Mary (both age 63) are worth $40 million and need $20 million of second-to-die insurance. (PFLI would work the same for an individual policy on Joe’s life.) The premium cost is $225,000 per year. Sure, Joe and Mary can afford the premiums, but they would have to sell some assets to pay the premiums. Capital gains taxes would be incurred. Joe says, “No” to that idea. Nor does he look kindly at the large gift tax that would be incurred as the premium costs are gifted to an irrevocable life insurance trust (ILIT) each year. The ILIT is the owner and beneficiary of the policy. Joe and Mary’s children are the beneficiaries of the ILIT. Joe and Mary decide to use PFLI to pay the premiums. Following is a summary of the PFLI plan process: 1. The ILIT buys the policy and will pay the premiums. 2. Instead of paying the premiums with cash, the premiums are paid using bank loans, which are borrowed by the ILIT. 3. The interest due on the loans is typically deferred (and paid at death out of policy proceeds), but the interest, as due, could be paid in cash. 4. The lender requires collateral to secure its loans. The policy itself is pledged as the primary collateral: the cash surrender value (CSV) during life and ultimately the death

October 2012 benefit if the loan is still due at the insured’s death. 5. Any additional collateral required (almost always required in the early years after the policy is issued) must be supplied by Joe and Mary. They supply the additional collateral with a stock and bond portfolio they already own. (In many cases, Joe and Mary would go to their local bank and use their collateral to back up a letter of credit from the bank. Then, the letter of credit would be used as the additional collateral.) 6. Each year as the CSV grows (taxfree), the amount of required additional collateral is reduced. Usually, the PFLI plan is designed for the CSV over time to cover 100% of the loan, plus interest. Simply put, you never have to write a premium check. 7. When the CSV has grown large enough to adequately secure the loan, Joe and Mary can take back their additional collateral 8. When the second of Joe and Mary dies, the policy proceeds are paid to the ILIT, subject to any unpaid loan balance or interest due. NOTE: Since Joe and Mary need $20 million of insurance coverage, the amount

of the policy must be greater than $20 million (say $24 million). PFLI requires two death benefit amounts: (1) gross death benefit, $24 million in this case and (2) net death benefit, $20 million. The difference, $4 million, will be used to pay off the loans, plus interest. The $20 million net death benefit will be paid to the ILIT, which will use the funds for the benefit of its beneficiaries (Joe’s and Mary’s children and grandchildren). Because 100 percent of the premiums, as well as loan interest, is paid by loans, the actual premium dollar outlay for Mary and Joe is zero. Of course, they can substitute collateral of equal or greater value from time to time. Any gain or loss in the securities (used as collateral) in Joe’s and Mary’s portfolio belongs to them. The same is true of income items: interest and dividends. Joe and Mary would report gains and losses, as well as income items on their tax return, just as if the collateral assignment did not exist. Now stop for a moment. Think about the power of PFLI to leverage (explode) your current wealth. Joe and Mary created $20 million of (tax-free) wealth without any out-of-pocket cash. As my grandkids would say, “Awesome”! It is important to understand that PFLI is not a type of insurance, but rather a way to pay for it. The next question is… should

you consider PFLI? Okay, here are the points to determine your need and if you qualify: 1. Have a legitimate need for life insurance. 2. Have a net worth of at least $15 million. 3. The amount of annual premium to be financed is at least $100,000. (The death benefit can be as high as your net worth, but generally not to exceed about $225 million.) 4. Own liquid assets that can be used as collateral for the loans. 5. Meet the insurance company’s underwriting requirements. Most likely your PFLI plan will be structured to (1) cover your potential estate tax liquidity needs or (2) to ensure that your kids and grandkids benefit from the fruits of your labor or (3) both. But the concept is flexible and easily adaptable for business debt, key man insurance or buy-sell agreements. If you already have a private foundation (or are thinking of creating one), a PFLI is indeed the perfect investment to fund your foundation. Sure, you have questions. Controlling Labor Costs

Labor costs are an employer's largest, single controllable cost. As we know, we can't do much to control fixed expenses such as rent, taxes, insurance, utilities, etc. As we've discussed over the years in this SESCO Report, labor is your only truly controllable cost, re: how many employees are we going to hire?, how much are we going to pay those employees?, and what benefits will be provided to employees? As the economy continues to slow, SESCO's strong recommendation, whether you are a public/not-for-profit or private organization, is that compensation be very closely monitored and any increases be carefully considered, re: their long-term impact. Most of our clients have either been in a freeze mode or if increases are provided, they are provided in a lump sum bonus thereby not increasing the hourly rate and subsequent compounding expenses. Or increases have been very small, re: 1% to 2%. As the economy looks to be slow through at least 2013/14, employers, again, need to be very careful in managing compensation. Some in the HR world would refute such statements and advise that an employer should check the market and pay market rates or above to ensure employee retention and high morale. However, SESCO

October 2012 has always taken the approach that compensation, including benefits, do not retain or keep employees happy on a long-term basis. Pay and benefits are not motivators, and never will be. In these tight times, employers must provide “psychic compensation” that employees expect to include: Effective and ongoing communication; an opportunity for teamwork/input; excellent relationship with frontline management; opportunities for growth/training ; and an pro-employee/pro-employer culture that ensures that all employees feel appreciated. Concerning compensation administration (which must be managed), consider: 1. Wage Survey - We strongly recommend not to use published or online surveys. Surveys should be customized to include selecting your peers who you compete for talent and conduct a survey with those specific organizations. The survey will be valid and much more accurate and helpful. 2. Consider Affordability - Always involve financial staff in considering compensa- tion practices. Your gross revenue (total pie) must be considered and subsequently a budget set forth as to how much your organization can and wants to spend on compensation and benefits. This percent- age of total revenue needs to be a part of the budget when considering compensation practices and labor costs. 3. Internal Equity - Internal equity has and always will be the most critical factor. An organization can be the highest payer in town, yet have internal fairness issues and subsequent turnover and morale issues. Internal fairness/equity based upon performance as well as job value is absolutely critical. As such, job analysis and subsequent labor grade determination is a critical part of any compensation program and should be in itself challenged on an annual basis.
